How does nonprofit payroll work?

Like any other employer, nonprofits need to manage payroll for their employees. However, nonprofits also have unique requirements that make setting up and processing payroll complex, such as executive compensation, volunteers, and varied funding streams. You'll likely need to register for a federal employer identification number (EIN) and a state payroll tax identification number (TIN) to file and pay your payroll taxes. You may also need to register for local tax identification numbers based on location.

Nonprofits also need to allocate employee compensation to their funding sources. For example, if you use grants to cover payroll costs, you'll need processes or tools to help employees track their time to those grants and ensure administrators can easily create reports.

What payroll taxes do nonprofits have to pay?

Nonprofits in the United States, specifically those classified as 501(c)(3) organizations, are generally exempt from state sales, property and income tax exemptions. However, your nonprofit is subject to employment taxes like the Federal Insurance Contributions Act (FICA), even if you have tax-exempt status. You also need to pay State Unemployment Tax Act (SUTA). Additionally, while your organization may be exempt from income tax, you may still be required to withhold federal, and in some cases state, income tax from your employee's wages.

It's important to note that tax laws vary from state to state.

What's the difference between running payroll for a for-profit business versus a nonprofit organization?

Payroll is generally similar in for-profit businesses and nonprofit organizations. They both involve calculating gross pay, deducting the appropriate taxes and other deductions, and issuing checks or direct deposits to employees. However, nonprofit organizations have unique payroll considerations, such as tax-exempt status and unemployment taxes. Nonprofits typically have to report compensation and benefits on the IRS Form 990 to maintain their tax-exempt status, which is publicly available. Nonprofits also have unique obligations regarding grants, donations, volunteers or fringe benefits.
